Thomas Liu has been working with a patch to make Xephyr resizable.
It seems to work fairly well.  Hopefully X will add it soon.

Patches accepted on passing the window size in, or open a bugzilla with 
the request.  I had tried hacking around with figuring out the window 
size of display, but that was easily fooled.
