Please be specific about your setup!

Does saslauthd run (given that you use that)?

service saslauthd status

cat /etc/sysconfig/saslauthd

cat /usr/lib/sasl2/Sendmail.conf

egrep -v '^#|^$' /etc/mail/sendmail.mc

Does testsaslauthd succeed?

What is the exact logging of the AUTH error? Maybe increase the default
LOG_LEVEL from 9 to 15.
